Nonparametric test procedures in predictive regressions have χ2 limiting null distributions under both low and high regressor persistence, but low local power compared to misspecified linear predictive regressions. We argue that IV inference is better suited (in terms of local power) for analyzing additive predictive models with uncertain predictor persistence. Then, a two-step procedure is proposed for out-of-sample predictions. For the current estimation window, one first tests for predictability; in case of a rejection, one predicts using a nonlinear regression model, otherwise the historic average of the stock returns is used. This two-step approach performs better than competitors (though not by a large margin) in a pseudo-out-of-sample prediction exercise for the S&P 500.
Abstract Predictive algorithms inform consequential decisions in settings with selective labels: outcomes are observed only for units selected by past decision makers. This creates an identification problem under unobserved confounding — when selected and unselected units differ in unobserved ways that affect outcomes. We propose a framework for robust design and evaluation of predictive algorithms that bounds how much outcomes may differ between selected and unselected…

In this paper, we study a class of high dimensional moment restriction panel data models with interactive effects, where the factors are unobserved and these factor loadings are nonparametrically unknown smooth functions of individual characteristic variables. We allow the dimension of the parameter vector and the number of moment conditions to diverge with the sample size. This is a very general framework and is closely related to many existing linear and nonlinear panel…

In this paper, we study the estimation of the threshold predictive regression model with hybrid stochastic local unit root predictors. We demonstrate the estimation procedure and derive the asymptotic distribution of the least square estimator and the IV based estimator proposed by Magdalinos and Phillips (2009), under the null hypothesis of a diminishing threshold effect. Simulation experiments focus on the finite sample performance of our proposed estimators and the…

Standard tests based on predictive regressions estimated over the full available sample data have tended to find little evidence of predictability in stock returns. Recent approaches based on the analysis of subsamples of the data suggest in fact that predictability where it occurs might exist only within so-called “pockets of predictability” rather than across the entire sample. However, these methods are prone to the criticism that the subsample dates are endogenously…
In this paper, we develop a general method of testing for independence when unobservable generalized errors are involved. Our method can be applied to testing for serial independence of generalized errors, and testing for independence between the generalized errors and observable covariates. The former can serve as a unified approach to testing the adequacy of time series models, as model adequacy often implies that the generalized errors obtained after a suitable…

We provide a simple and innovative approach to test for predictability in stock returns. Our approach consists of two methodologies, time change and instrumental variable estimation, which are employed respectively to deal effectively with persistent stochastic volatility in stock returns and endogenous nonstationarity in their predictors. These are prominent characteristics of the data used in predictive regressions, which are known to have a substantial impact on the test…
