This paper studies the estimation of a linear panel data model with interactive fixed effects. A transformation is introduced which, after having been applied, renders the least squares (LS) estimator of Bai (2009) consistent and asymptotically unbiased when n is large and T is fixed. This is termed the transformed least squares (TLS) estimator. Going further, these properties are shown to also carry over to the large n, large T setting, provided T /n → 0. This contrasts sharply with the usual case, where the LS estimator is, in general, inconsistent when n is large and T is fixed, and is asymptotically biased when both n and T are large.

We propose a discrete Fourier transform (DFT)-based test for detecting structural changes in panel data models with interactive fixed effects (IFE). When structural changes are present but ignored, the conventional asymptotic distribution of the least squares (LS) estimator of Bai (2009) may no longer provide reliable inference, and the resulting residuals contain signals of parameter instability. Our test exploits this feature by comparing the DFT of weighted residuals to…

This paper studies dynamic panel models with a factor error structure that is correlated with the regressors. Both short panels (small T) and long panels (large T) are considered. A dynamic panel forms a simultaneous-equation system, and under the factor error structure, there exist constraints between the mean and the covariance matrix. We explore the constraints through a quasi-FIML (full information maximum likelihood) approach. The quasi-FIML approach does not estimate…

This paper considers a model with general regressors and unobservable common factors. An estimator based on iterated principal component analysis is proposed, which is shown to be not only asymptotically normal, but under certain conditions also free of the otherwise so common asymptotic incidental parameters bias. Interestingly, the conditions required to achieve unbiasedness become weaker the stronger the trends in the factors, and if the trending is strong enough,…

In a recent study, Bai (2013) proposes a new factor analytical (FA) method for estimation of stationary dynamic panel data models with fixed effects. Our interest in this method originates with the fact it does not require explicit demeaning of the data, a practice that is known to cause problems of bias and low power in near unit root panels. The purpose is to study the properties of FA when applied to such panels when the common component admits to a interactive effects…

This paper considers large N and large T panel data models with unobservable multiple interactive effects. These models are useful for both micro and macro econometric modelings. In earnings studies, for example, workers ’ motivation, persistence, and diligence combined to influence the earnings in addition to the usual argument of innate ability. In macroeconomics, the interactive effects represent unobservable common shocks and their heterogeneous responses over cross…

This paper develops the asymptotic theory for high-dimensional panel data regressions in settings with cross-sectionally dependent errors driven by common shocks. We consider a factor-augmented sparse-group LASSO estimator that combines MIDAS aggregation with latent factors. The estimator can take advantage of the mixed-frequency group structure in the time-series dimension. Theory shows that it can outperform the standard LASSO estimator both for prediction and estimation…
