We study neural networks as nonparametric estimation tools for the hedging of options. To this end, we design a network, named HedgeNet, that directly outputs a hedging strategy. This network is trained to minimize the hedging error instead of the pricing error. Applied to end-of-day and tick prices of S&P 500 and Euro Stoxx 50 options, the network is able to reduce the mean squared hedging error of the Black-Scholes benchmark significantly. However, a similar benefit arises by simple linear regressions that incorporate the leverage effect.
This paper provides robust, new evidence on the causal drivers of market troughs. We demonstrate that conclusions about these triggers are critically sensitive to model specification, moving beyond restrictive linear models with a flexible DML average partial effect causal machine learning framework. Our robust estimates identify the volatility of options-implied risk appetite and market liquidity as key causal drivers, relationships misrepresented or obscured by simpler…
This paper proposes a nonparametric estimator for the state price density implied by a single cross-section of European options with different strikes and the same maturity. The proposed estimator has two distinctive features. First, it extracts information from both call and put options, as opposed to only call options. Second, it does not require estimating any second-order derivative; instead, it solves a constrained and penalized linear regression. The asymptotic…
We analyze the contagious propagation of jumps among international stock market indices, using a rich panel of high-frequency stock and options data ( 692,892 option contracts) over the period 2006–2015. We propose a bivariate option pricing model designed to allow for time and space amplification of jumps in option markets. We develop a semi-parametric estimation procedure, which employs a continuum of moment conditions in GMM with implied states and non-parametric…
We consider the problem of conducting inference on nonparametric high-frequency estimators without knowing their asymptotic variances. We prove that a multivariate subsampling method achieves this goal under general conditions that were not previously available in the literature. By construction, the subsampling method delivers estimates of the variance-covariance matrices that are always positive semidefinite. Our simulation study indicates that the subsampling method is…
This paper studies the efficient estimation of betas from high-frequency return data on a fixed time interval. Under an assumption of equal diffusive and jump betas, we derive the semiparametric efficiency bound for estimating the common beta and develop an adaptive estimator that attains the efficiency bound. We further propose a Hausman type test for deciding whether the common beta assumption is true from the high-frequency data. In our empirical analysis we provide…
This paper studies the use of noisy high-frequency data to estimate the time-varying state-price density implicit in European option prices. A dynamic kernel estimator of the conditional pricing function and its derivatives is proposed that can be used for model-free risk measurement. Infill asymptotic theory is derived that applies when the pricing function is either smoothly varying or driven by diffusive state variables. Trading times and moneyness levels are modeled by…
