The use of large-dimensional factor models in forecasting has received much attention in the literature with the consensus being that improvements on forecasts can be achieved when comparing with standard models. However, recent contributions in the literature have demonstrated that care needs to be taken when choosing which variables to include in the model. A number of different approaches to determining these variables have been put forward. These are, however, often based on ad hoc procedures or abandon the underlying theoretical factor model. In this article, we will take a different approach to the problem by using the least absolute shrinkage and selection operator (LASSO) as a variable selection method to choose between the possible variables and thus obtain sparse loadings from which factors or diffusion indexes can be formed. This allows us to build a more parsimonious factor model that is better suited for forecasting compared to the traditional principal components (PC) approach. We provide an asymptotic analysis of the estimator and illustrate its merits empirically in a forecasting experiment based on U.S. macroeconomic data. Overall we find that compared to PC we obtain improvements in forecasting accuracy and thus find it to be an important alternative to PC. Supplementary materials for this article are available online.

This paper studies linear overparameterized models in economic forecasting and highlights that including noise variables (regressors with no predictive power) regularizes the estimator. We consider a setting where both the outcome variable and the high-dimensional predictors are driven by a small number of latent factors, and show that the linear forecast model is dense rather than sparse. It turns out that a ridgeless regression augmented with noise predictors attains the…

In this paper, we consider diffusion index forecasting with both tensor and non-tensor predictors, where the tensor structure is preserved with a Canonical Polyadic (CP) tensor factor model. When the number of non-tensor predictors is small, we study the asymptotic properties of the least squares estimator in this tensor factor-augmented regression, allowing for factors with different strengths. We derive an analytical formula for prediction intervals that accounts for the…

较弱载荷下的扩散指数预测:主成分、岭回归与随机投影
We study the accuracy of forecasts in the diffusion index forecast model with possibly weak loadings. The default option to construct forecasts is to estimate the factors through principal component analysis (PCA) on the available predictor matrix, and use the estimated factors to forecast the outcome variable. Alternatively, we can directly relate the outcome variable to the predictors through either ridge regression or random projections. We establish that forecasts based…

This study proposes a time-varying forecast combination for factor-augmented (TVFCFA) regressions with smooth structural changes. First, we establish the limiting distribution of the estimators of the time-varying factor-augmented regressions. To estimate the optimal time-varying combination weights, we propose a local leave-l-out cross-validation (LLOCV) criterion that is asymptotically unbiased for the local mean squared forecast error (LMSFE). The TVFCFA method was shown…

Modern technological advances have enabled an unprecedented amount of structured data with complex temporal dependence, urging the need for new methods to efficiently model and forecast high-dimensional tensor-valued time series. This paper provides a new modeling framework to accomplish this task via autoregression (AR). By considering a low-rank Tucker decomposition for the transition tensor, the proposed tensor AR can flexibly capture the underlying low-dimensional tensor…
