We propose a new asset pricing model that is applicable to the big panel of return data. The main idea of this model is to learn the conditional distribution of the return, which is approximated by a step distribution function constructed from conditional quantiles of the return. To study conditional quantiles of the return, we propose a new conditional quantile variational autoencoder (CQVAE) network. The CQVAE network specifies a factor structure for conditional quantiles with latent factors learned from a VAE network and nonlinear factor loadings learned from a “multi-head” network. Under the CQVAE network, we allow the observed covariates such as asset characteristics to guide the structure of latent factors and factor loadings. Furthermore, we provide a two-step estimation procedure for the CQVAE network. Using the learned conditional distribution of return from the CQVAE network, we propose our asset pricing model from the mean of this distribution, and additionally, we use both the mean and variance of this distribution to select portfolios. Finally, we apply our CQVAE asset pricing model to analyze a large 60-year US equity return dataset. Compared with the benchmark conditional autoencoder model, the CQVAE model not only delivers much larger values of out-of-sample total and predictive R2’s, but also earns at least 30.9% higher values of Sharpe ratios for both long-short and long-only portfolios.

This paper proposes a new parametric approach for estimating linear factor pricing models with dynamic risk premia. Time-varying risk prices and exposures follow an observation-driven updating scheme that reduces the one-step-ahead prediction error from a cross-sectional factor model at the current observation. This agnostic approach is particularly useful in situations where predictors are unknown or of uncertain quality. Updating schemes for elliptically distributed…

We develop a penalized two-pass regression with time-varying factor loadings. The penalization in the first pass enforces sparsity for the time-variation drivers while also maintaining compatibility with the no-arbitrage restrictions by regularizing appropriate groups of coefficients. The second pass delivers risk premia estimates to predict equity excess returns. Our Monte Carlo results and our empirical results on a large cross-sectional data set of US individual stocks…

This paper investigates the asset allocation problem when returns are predictable. We introduce a market-timing Bayesian hierarchical (BH) approach that adopts heterogeneous time-varying coefficients driven by lagged fundamental characteristics. Our approach estimates the conditional expected returns and residual covariance matrix jointly enables evaluating the estimation risk in the portfolio analysis. The hierarchical prior allows the modeling of different assets…
We develop an asset pricing model with flexible heterogeneity in asset demand across investors, designed to match institutional and household holdings. A portfolio choice model implies characteristics-based demand when returns have a factor structure and expected returns and factor loadings depend on the assets’ own characteristics. We propose an instrumental variables estimator for the characteristics-based demand system to address the endogeneity of demand and asset…
We propose regression-based estimators for beta representations of dynamic asset pricing models with an affine pricing kernel specification. We allow for state variables that are cross-sectional pricing factors, forecasting variables for the price of risk, and factors that are both. The estimators explicitly allow for time-varying prices of risk, time-varying betas, and serially dependent pricing factors. Our approach nests the Fama-MacBeth two-pass estimator as a special…
