SUMMARY We use a macro‐finance model, incorporating macroeconomic and financial factors, to study the term premium in the US bond market. Estimating the model using Bayesian techniques, we find that a single factor explains most of the variation in bond risk premiums. Furthermore, the model‐implied risk premiums account for up to 40% of the variability of one‐ and two‐year excess returns. Using the model to decompose yield spreads into an expectations and a term premium component, we find that, although this decomposition does not seem important to forecast economic activity, it is crucial to forecast inflation for most forecasting horizons.
In this paper we develop on the VAR framework, originally proposed by Campbell and Shiller (J. Political Econom 95 (1987) 1062) to evaluate the Expectations Theory, along three dimensions: the use of a testing method based on a real-time procedure, the measurement of the risk premium, the specification of the implicit monetary policy maker’s reaction function. We use financial factors and macroeconomic information to construct a test of the theory based on simulating…
Using a state-space system, I forecasted the US Treasury yields by employing frequentist and Bayesian methods after first decomposing the yields of varying maturities into its unobserved term structure factors. Then, I exploited the structure of the state-space model to forecast the Treasury yields and compared the forecast performance of each model using mean squared forecast error. Among the frequentist methods, I applied the two-step Diebold-Li, two-step principal…
Abstract We use a Bayesian vector autoregression with stochastic volatility to forecast government bond yields. We form the conjugate prior from a no‐arbitrage affine term structure model. The model improves on the accuracy of point and density forecasts from a no‐change random walk and an affine term structure model with stochastic volatility. Our proposed approach may succeed by relaxing the no‐arbitrage affine term structure model's requirements that yields obey a factor…
We show that, for a certain class of scaling matrices including the inverse square-root of the conditional Fisher information, score-driven factor models are identifiable up to a multiplicative scalar constant under very mild restrictions. This result has no analogue in parameter-driven models, as it exploits the different structure of the score-driven factor dynamics. Consequently, score-driven factor models overcome the issue of rotational invariance that typically affects…
We demonstrate that machine learning methods provide a powerful framework for modelling conditional asymmetric risk. Using a large cross-section of US stocks and a comprehensive set of firm characteristics, we show that allowing for nonlinearities significantly increases the out-of-sample performance across a wide range of asymmetric beta measures and forecasting horizons. Trading frictions, followed by characteristics related to intangibles, momentum and growth, emerge as…
We propose a novel framework for modeling the yield curve from a quantile perspective. Building on the dynamic Nelson-Siegel model of Diebold et al. (2006), we extend its traditional mean-based approach to a quantile regression setting, enabling the estimation of yield curve factors - level, slope, and curvature - at specific quantiles of the conditional distribution. A key advantage of our framework is its ability to characterize the entire conditional distribution of the…
